Can any one please explain how does an alliance works?

Part of your reputation is how many destinations your alliance has (caps at 600). Also, you can get connecting passengers from other people in your alliance's hubs when you are in an alliance.

- Alliance would provide you with "Alliance Network Bonus" which basically have 10% impact on your whole Company reputation

- The alliance also providing you with connecting passengers, if the plane isn't full, you would get connecting passengers to fill it, but they only pay 1/2 of the ticket      prices

- That's it really

So it would make sense to have each airline partner fly into the same city.

Lets say I fly from A to B and my partner flies from C to B, we would both benefit, correct?

yes, as long the alliance got 600 destinations, it would be fine

Only if one of you has a hub at B and the operation is significant enough to generate notable connection passenger numbers. So if you fly from A,C,D,...,Y,Z to B and your alliance partner flies from AA,AB,...,BA,BB to B, and one of you has a hub there, you get a couple connection passengers (it's really not much. You're usually better off opening your own hub.)
